I installed varbase using the following command:

composer create-project Vardot/varbase-project:^8.6.2 PROJECT_DIR_NAME --no-interaction

I did not use --no-dev as it was development environment and I wanted to install drush which is listed in require-dev of the varbase composer.json. However, I cannot find drush or any other dev dependencies anywhere in PROJECT_DIR_NAME. Where did they get installed? I also cannot see any require-dev section in the composer.json file created in my project. Do we have to install the manually using composer require drush/drush?

I guess composer require drush/drush will install drush 9 whereas lists drush version as 8.1.6. Will drush 9 be compatible with varbase 8.6.1?

We use require-dev in Varbase's composer.json template only. If you have built a Varbase project using varbase-project Composer template, you'll notice that varbase-project does not have require-dev.

According to Composer, require-dev is a root-only flag and is NOT meant to work recursively.

This is an interesting issue, I believe we might need to replicate the needed require-dev packages in varbase-project as well.

For now, you can require them using composer or copy the chunk of code from Varbase composer.json and add it your Varbase project composer template, and run composer update --dev.
