I think i may have found a bug but i wanted to post as a support request first in case I'm smoking crack.
The issue is this:
If i create a parent term with nested child terms, then change it's order via drag/drop @ admin/content/taxonomy/1 the menu output by Taxonomy Menu shows this for the parent term url:
[INCORRECT] taxonomy/term/22%2023
and this for the child URL:
[CORRECT] category/awef-awef-awef/hhhhh
Now here is the wild part. Via admin/content/taxonomy/1 if i mouse over the URLs to my parent categories they are using the pathauto URL aliases.
So it seems that this happens ONLY when menu terms are output by taxonomy menu? And this i why im thinking it's a bug.
I'm a bit new to drupal so if i can add any additional info please let me know.

I am having this problem as well - have upgraded to the latest dev taxonomy_menu and pathauto but it hasn't fixed it. Item for vocabulary is not on in my case.
It's a simple one to reproduce (for me anyway!). Any item with child items does not pull its pathauto alias in to the url. Items without children are fine at all levels of taxonomy. I was testing this with a 3 level taxonomy.

ikos commentedI managed to fix this for my situation... posting here in case it helps zigx.
When I added in some debug code I realised that the terms for the items with parents were things like: taxonomy/term/12 10 13
where I would have expected to see taxonomy/term/12
There is no alias in path auto for the 12 10 13 part.
There's another switch in the taxonomy menu setup "display descendants". Turn this off and you won't get the child elements in the parent url and therefore your pathauto alias will be picked up.
