If you change the Tag label to 'hidden', it disappears as expected, but if you select 'inline', nothing changes (appears the same as if 'above' selected).

This is not a bug.
just go to
Apperance - your subtheme - Styles - and uncheck disabling of fields.css

Thank you. I had not idea how to find that. Seems odd to that any theme would want to effect the way Drupal core fields are displayed like that.
