Seems the core autocomplete is jacked up again. Using the current 7.x-2.x dev with jquery_update 7.x-2.x-dev. To reproduce, set the jquery version to 1.7 and just go to node/add/article and try to add a tag. Then switch to bartik and try again-- works fine. So I don't think it's jquery_update. So far I can't even get any js errors in the console.
Still troubleshooting, but wanted to get this posted in case any one has stumbled across it and/or fixed it.

WorldFallz CreditAttribution: WorldFallz commentedduh... seems it the keyboard arrow was working, I just couldn't tell since the highlighting wasn't. It seems like #1483660: Autocomplete Styling somehow got dropped out of the current dev. Adding it, verbatim, to my subtheme fixed it.
I was going to roll a patch for it, but it seems the only place to put it is in overrides.css and that appears to already be minified in some way.

markhalliwellScripted response: This issue has been closed while cleaning up the issue queue. This has likely already been fixed in 7.x-3.x. If it has not, please create a new issue describing the exact issue with that version. The 7.x-2.x branch currently only receives security fixes.
