After selecting the required image I wanted the preview doesn't show up and the image url is set to
/system/files/pictures/MySelected/Image instead of the correct path to my file.

Does anyone know if system should be $system or use the absolute path to the file?

It's not the file path. It's the file url for private download method. Enable public method under file system settings to see the difference.
